SEP IRA

SEP IRA401(k)SIMPLE IRA

SEP IRA

SEP IRA

SEP IRA

SEP IRA

·         SEP IRA

·         Payroll Tax

PTE Tax

Payroll Tax

Decoding Small Business Retirement Options: How "Employer-Only" Contributions Work in a SEP IRA

Capital Accumulation via SEP IRA: Strategic Mastery of "Employer-Only" Retirement Arbitrage

For closely-held California enterprise owners and high-earning corporate executives, traditional personal retirement vehicles often fail to absorb heavy annual taxable liquidity. Standard 401(k) plans present rigid administrative drag, complex non-discrimination testing, and restrictive individual deferral limits. Under IRC\408(k) and IRC\404(h), the Simplified Employee Pension (SEP) IRA offers a far more dynamic alternative—converting corporate cash flow into private wealth while creating immediate, dollar-for-dollar corporate tax deductions.

Unlocking the full potential of a SEP IRA requires understanding its defining structural mechanism: the "Employer-Only" contribution framework. By mastering this vehicle, executive leadership can deploy aggressive capital deferral strategies that neutralize federal and California income tax drag without burdening the enterprise with complex plan administration.

Navigating the Mechanics of Employer-Only Capital Allocation

Unlike traditional 401(k) or SIMPLE plans, a SEP IRA is funded entirely through direct employer contributions. Employees are statutorily prohibited from making elective salary deferrals into the plan. This unique architecture creates distinct operational advantages and strict compliance boundaries under federal and state tax law:

  • The 25% Compensation Cap (IRC\404): The employer can contribute up to 25% of W-2 compensation (or net self-employment earnings adjusted for self-employment tax) per participant. For 2026, the statutory contribution ceiling expands to $72,000 annually per individual.
  • The Pro-Rata Uniformity Rule: The tax code enforces absolute proportional equality. Whatever contribution percentage the business owner selects for themselves must be applied equally across all eligible rank-and-file employees. If the founder allocates 20% of their W-2 salary to their SEP IRA, every eligible employee must also receive an employer contribution equal to 20% of their compensation.
  • Post-Year-End Funding Flexibility: Unlike 401(k) plans that require plan establishment by December 31st, a SEP IRA can be established and funded up to the business’s extended tax filing deadline (e.g., September 15 for S-Corps and Partnerships, October 15 for Sole Proprietorships and C-Corps). This provides extraordinary hindsight capital allocation flexibility.

Optimizing the Executive Payroll Baseline

Because SEP IRA limits are tied directly to W-2 salary, operating an S-Corporation in California requires precise calibration between reasonable compensation (IRC\162) and distribution yields. If an S-Corp business owner sets their W-2 salary too low (e.g., $100,000), their maximum allowable SEP IRA contribution is capped at $25,000. To maximize the $72,000 baseline contribution ceiling for 2026, W-2 salary must be structurally calibrated to $288,000 ($288,000 \times 0.25 = $72,000$).

For a high-margin enterprise, funding a $72,000 SEP IRA contribution generates immediate, non-deductible tax savings. At combined California and Federal top-bracket marginal tax rates exceeding 50%, every maximum SEP contribution keeps over $36,000 in compounding tax-deferred growth accounts rather than surrendering it to tax authorities.

At Linck Consulting Inc., John Lin, CPA builds unified corporate architectures that balance W-2 payroll calibration, model rank-and-file coverage costs under IRC\414, and execute late-stage liquidity allocations. This structural rigor ensures your corporate capital remains fully leveraged to drive long-term family wealth.
